China shuttered a record 670 banks in 2025 - nearly a quarter of all lenders in the world's largest banking system - as Beijing accelerates forced mergers of crumbling rural institutions. The cull leaves 3,139 banking entities, down 23% in four years, in a consolidation drive one expert calls unprecedented in scale, the Financial Times reported, citing regulator data.

Almost the entire purge - 98.5% of it - is rural banks and credit cooperatives: more than 3,600 small lenders holding about 14% of China's $58 trillion banking sector. These are the institutions Beijing's regulator has pledged to shrink under its "reducing quantity, improving quality" mantra, CNBC reported.

Why rural banks are dying

The numbers explain the urgency. Returns on assets at rural banks slid to 0.45% in the first half, down from 0.56% in 2021, while non-performing loans climbed to 2.8% - nearly double the 1.5% sector average - with heavy exposure to small firms, property developers and local-government funding vehicles, Fitch Ratings analysis shows. Years of rate cuts, deflation and the property slump have crushed margins across the system: the industry net interest margin sat at just 1.41% in the second quarter, near historic lows.

Cleanup or contagion risk?

Fitch insists stress at small lenders won't infect the system - their operations are localised with limited interbank exposure. But the mergers are creating their own damage: regional lender Shanxi Bank posted a 90% profit collapse after absorbing four "high-risk village banks," and one state-bank executive told Reuters weak institutions are now "lying down waiting to be rescued" while healthier banks get dragged down. Beijing is reinforcing the top at the same time: in September the finance ministry issued RMB 300 billion in special bonds to replenish capital at ICBC, Agricultural Bank of China and six other state giants.

For markets, the read is double-edged. A smaller, better-capitalised system is healthier long-term - but 670 closures is also Beijing admitting how much rot the property bust left behind. Watch loan-prime-rate decisions next: further easing relief for borrowers would squeeze bank margins even thinner.
